Formula and method

A 10% nominal rate compounded twice per year has a 10.25% effective annual rate. The equivalent nominal rate with annual compounding is also 10.25%.

Equivalent nominal rate = m × [(1 + r/n)^(n/m) − 1]; effective annual rate = (1 + r/n)^n − 1

Assumptions and limitations

  • Both compounding frequencies must be positive. Rates must give positive periodic growth factors; the effective annual rate must exceed minus 100%.
  • Assumes constant rates and equal periodic compounding. It does not compare payment schedules, fees, taxes or actual dated accrual conventions.

What stays equal after changing frequency?
